To answer your ending question, no, it is not a requirement
that the trusting domain be at W2k3 AD functional level in
order to trust a W2k3 domain. That only allow the new
forest level transitive trusts. You can still use the old external
one-way, not transitive trusts.

Is the trusting domain able to access all DNS zones for the
trusted domains ? Are you sure you are not trying to set up
the wrong type of trust with the W2k3 domain?
