Security hole?

I have set system policies (win2000) so that users can't map network drives
and they don't have network neighborhood available. Their access to local
hard drive c is also restricted through policy settings. The idea was that
users would only have access to specific folder on drive c and that forlder
would appear as drive x to them.

However I discovered that the users used common file dialog boxes to access
network and drive c. They open Word (office 2000) and select File | open.
>From the open dialog box they can go wherever they want. For example they
can access c:\winnt\ by simply typing so into the "file name" field. They
can also write \\server\share\ to access network. After typing
\\server\share\ they press enter and the dialog box will show the forlder
content. After that all they have to do is to use ctrl+c and then ctrl+v to
copy anything to their drive x.

Acrobat Reader 5 and IE 5.5 won't let browse drive c. They inform about
restrictions. However they allow users to access network. Office 2000
programs don't care about restrictions and allow users to browse drive c
also.

Is this some known bug/feature or am I missign some settings?
