SQL Server auth requires OS auth?

I have run into an interesting issue. I have setup sql server on a domain
server. I have chosen windows nt authentication & sql server
authentication. I have sql server users setup. I do not want to setup
windows users. I want users from client machines to be able to connect into
SQL Server using the sql server authentication, not OS level authentication.

When my app logs in, it fails to see SQL server. If on the client machine,
I do a find network share on this machine and double click it and
authenticate when prompted for this share, I can then log into SQL server
just fine from my app.

Why is this? Does SQL Server require a valid OS level authenticated user no
matter what security mode it is operating in?
