There are SO many problems with the installation, I found the best way was to uninstall the previous version of MSDE and then just run the sp3 setup with the right parameters. The only parameter you really need is SAPWD. So here's what I used:
C:\sql2ksp3\MSDE\setup.exe SAPWD=mypassword
NOTE1: Before you uninstall the previous version make sure no one (including you) had a connection open to any of your databases.
NOTE2: After you uninstall the previous version but before you try to install the sp3 version you should restart your computer and then rename or delete your old "C:\Program Files\Microsoft SQL Server" folder.
