Ah. That was it!
Recap:
1. Downloaded new snapshot of cygwin1.dll (today's build).
2. Replaced existing cygwin1.dll with new version.
3. Stopped sshd.
4. Removed 'ssh_server' account from 'Administrators' group.
5. Started sshd
6. Logged in using public key!
