Is your machine in trusted mode, or does it have shadow passwords?

There were a couple of issues with those configurations. You can either
try a current snapshot, or this patch against 3.7.1p2 (which contains
only HP-UX fixes):
http://www.zip.com.au/~dtucker/openssh/openssh-3.7.1p2-hpux.patch

Note that you'll need GNU patch to apply it.
